In the last chapter I told you Smart Money hunts "liquidity" — this chapter we dig into what it is, and where it sits.
What is liquidity — said as simply as possible
Liquidity = an area where orders are clustered densely — a point where "if price reaches it, a massive amount of trading will happen."
For Smart Money with its big orders — liquidity is the "pool" it has to bring price to drink from, because that is where there are enough orders for it to fill its position.
Where is liquidity — 3 main locations:
Location 1 — Above swing highs and below swing lows (stop loss liquidity)
This is the most important one. Think it through:
When price makes an obvious swing low — retail who "buy" will place their stop loss below that swing low (the textbooks say so).
Thousands of retail traders place their SLs at nearby levels — creating a "cluster" of sell orders (because a buy's SL = a sell order).
Below an obvious swing low = a large liquidity pool
Smart Money knows this — so it pushes price down to "tap" below that swing low → retail's SLs all fire at once → a massive amount of sell orders appear → Smart Money buys against them → price reverses up.
This is what you see so often — "price tapped my SL exactly and then reversed" — it is not a coincidence.
Location 2 — Equal highs / equal lows
When price makes 2-3 peaks at "equal" levels — retail sees it as "strong resistance" → places orders clustered there.
Equal highs = liquidity above them · equal lows = liquidity below them.
Price will often "sweep" these equal levels before it really goes.
Location 3 — Trendline liquidity
Retail draws a trendline and places orders along it — when many people draw the same line, liquidity builds along it.
Liquidity sweep / liquidity grab — the pattern you must catch
A liquidity sweep = price spikes out to "sweep" liquidity (breaks through a swing high/low) and then reverses immediately.
What it looks like: - Price breaks down through a swing low (retail thinks "breakdown! sell more") - But price does not continue — it reverses up hard and fast - A long wick pokes out below the swing low
That is the signal that liquidity has been collected — Smart Money has its goods — price is ready to go the real way.
Change how you think about breakouts:
Retail sees price break a swing low → thinks "breakdown → sell."
The SMC trader sees price break a swing low → asks "is this a real breakdown, or a liquidity sweep?" - If it breaks and keeps going hard = a real breakdown - If it breaks and reverses immediately (long wick) = a sweep — and this is the signal to enter against the direction
Application — look for "where retail will die"
Before trading, ask yourself: 1. Where is the obvious swing high/low? → liquidity is there 2. Which liquidity point is price likely to sweep first? 3. After the sweep — which way is price likely to go?
Golden rule: do not place your stop loss at a point that is "too obvious" (exactly below the swing low everyone sees) — give it room to clear the sweep zone.
